Bridges and Wrapped Assets, Explained With wLKY

Abstract

A bridge lets an asset from one blockchain be used on another by locking the original and issuing a wrapped token on the destination. We explain the lock-and-mint and burn-and-release cycle in plain terms with wrapped Luckycoin (wLKY) as the example, show how to verify backing, compare custody models and list the risks of bridges.

1. In plain English

Each blockchain is its own island. Luckycoin lives on the Luckycoin chain and cannot appear on Solana by itself. A bridge solves that with a simple exchange of promises. You deposit LKY into a reserve on the Luckycoin chain, where it is locked. The bridge then creates the same amount of a new token, wLKY, on Solana and sends it to you. Whenever you want your LKY back, you send the wLKY to be destroyed and the bridge releases the locked LKY.

The "w" stands for wrapped. The wrapped token is a claim on the asset in the reserve, so it can travel to places the original cannot go, such as Solana's trading markets.

2. The four steps

1. Lock: native LKY goes into the reserve. 2. Mint: the same amount of wLKY is created on Solana. 3. Use: trade it, provide liquidity in the Raydium pool, or hold it. 4. Burn and release: wLKY is destroyed and native LKY is sent back.

Native coins are locked in a reserve vault, wrapped tokens are minted on Solana, and redemption burns the wrapped tokens and releases the native coins. 3. The rule that keeps it honest

Wrapping should not create new coins. At any time the wrapped tokens in circulation should not exceed the native coins held in reserve. Formally: wLKY outstanding <= LKY in reserve. We call this the conservation principle. Scrypt Bridge publishes a proof-of-reserves page so anyone can compare the two numbers [1].

The main risks are the operator's key management, software bugs and thin markets that let a wrapped token trade away from its native asset. Tokenization more generally, the recording of claims on assets as tokens, is analysed by central-bank researchers [4, 5].

What is a wrapped token?

A token on one network that represents an asset held in reserve on another, created when the original is locked and destroyed when it is released.

How do I know a wrapped token is backed?

Compare its total supply with the reserve held. A published proof of reserves lets you check that supply does not exceed the reserve.
